The cutscene isn't a problem; that could just be a few overexcited zerks who didn't aim properly. You don't see their swords denting the armor, after all. Maybe it's their friends with better aim who actually killed him.
The armor still wouldn't do what it's supposed to, though, because it's supposed to make the wearer "invulnerable to attack," according to The Head. A suit of armor that was simply unbreachable would leave its wearer vulnerable to lots of things; a couple of kicks from a Trow would leave the wearer smeared all over the inside of his still good-as-new armor. So I stick by my belief that Balor was supposed to be invulnerable most of the time, and they just didn't bother to program it. Of course, it could be that The Head exaggerated the power of the armor, or that Balor's wearing a different suit of armor and the armor The Head described never existed at all.
